Term Conversion to Indexed Universal Life (IUL)

This week I was drawn by a client inquiry into analyzing the merits of converting a term policy into permanent.  A term policy’s ace in the hole is its conversion privileges.  Health conditions may arise as the decades go by. No matter how much one’s health may have changed for the worse, if still within the conversion period, a policy owner can convert all or part of the term policy to permanent without evidence of insurability at the original rate classification.  Be sure to ask about conversion when shopping for term.  It’s the second most important consideration after lowest premium.

For the American General term policy I was reviewing, they currently offered term conversion to either an Indexed Universal Life and a whole life product.  The indexed universal life product “AG Extend IUL” offers a no lapse guarantee rider to age 100.  That’s really great news for American General term policy holders: fixed premium and coverage guarantee to age 100. It would be better to have one to age 120 and beyond, but a lengthy guarantee is much better than not one of all.  It’s one step above the 5 to 25 year no lapse for other Indexed UL or current assumption UL products.

One of the problems with Indexed Universal Life is uncertainty on how it will perform over time.  Illustration shows non guaranteed projections, and they are very speculative in both the interest rate given, and how it’s shown at that rate for all years. An agent would be tempted to show the maximum interest rate allowed by the software. Carriers based those rates based on historical averages, as in the S & P 500 over the last 30 years. So an illustration may shows the S & P 500 annual point-to-point at 7.75% or 8.00% in all years.  Yes, each and every year.   The S & P certainly doesn’t perform like that in real life.  In all years for a 45 year old that projects a positive return, each and every year, for 75 years.   I run my IUL illustration a 5%. It’s more conservative projection but still a very uncertain projection because actual performance of the indexed may vary considerably and the carrier can change cap rates, participation rates and policy charges.

That’s why a lengthy guarantee on an Indexed UL like is “AG Extend IUL” is valuable.  Set the premium to the age 100 guarantee and then down the road the policy holder can evaluate actual performance and make changes accordingly to save on premiums if that age 100 guarantee is no longer necessary. So for example, start an Indexed UL at age 54 with premiums that guarantee coverage to age 100. Then when 75 year old  and in declining health, request an inforce illustration, and project how much premium the policy will need to have coverage to age 85.

If a Guaranteed Universal Life product is offered for conversion, generally that’s a better option to take, especially for those in their 60’s or 70’s.  If only a current assumption UL or Indexed UL is offered, funding it adequately, setting the premium high for plenty of cushion for cash value accumulation is well advised.  Have the agent show illustrations with coverage cash value to endow, or worth the face amount, at age 100.  Those run at target or $1 at age 100 might have more appealing premiums but might end up being underfunded for the long haul.

In follow ups with clients and talking to life insurance term policy holders shopping for coverage,  I am struck again and again how important conversion is to term life insurance.  The lowest term price is the easy part to figure out. Conversion is the quality feature.  If you have a health problem during the term period, conversion may be the only game in town for new coverage. For example:

Timely conversion:
John, 42 years old and in excellent health, starts a $500k 30 year term policy at the preferred best rate.  At 61 years old he has a heart attack. At 62 years old with the term coverage ending, he converts $250k of his term coverage into a universal life policy at the preferred best rate, no underwriting,  by just signing a couple of forms.

Past the conversion deadline:
Jill, 51 years old and in good heath, starts a 20 year term policy with the preferred non tobacco rate.  At 68 years old she develops stage I breast cancer.  At age 71 with the term policy ending, she discovers her conversion period ended at age 70.  Instead of converting her policy at preferred a year before, the most favorable offer she finds for new coverage available has a flat extra charge of $7 per thousand for 5 years at the standard rate.

Pay close attention to which carriers has the best conversion options when shopping for term. Policy holders note term conversion or exchange rules and the deadline for conversion as a vital record.

AIG pays back TARP funds and its effect on American General Life Insurance Company

I saw one of AIG’s “Thank You America” commercials this weekend, and that’s how I found out that AIG had paid back in full their TARP bail out money.  That’s good news for American General Life Insurance Company.  I’ve been an agent for American General for over a decade, well before they were acquired by AIG back in 2001.

American General’s independent ratings have declined since AIG’s liquidity crisis 2008 and now have stabilized.  2008 exposed the ratings system to be very flawed, and since the rating system has not been reformed, it is a tenuous means to judge a carrier.  From a life insurance agent’s point of view, to recommend a carrier is in part observing a life insurance company’s price and product changes, underwriting practices and rules for term conversion. It’s also telling how much interest they are crediting on current policy holder’s permanent plans.

There is also a distinction between recommending a life product that’s guaranteed, and those that are non guaranteed, that depend on crediting interest to the policy for cash value.  A guaranteed no-lapse universal life, G-UL, is very straight forward, as opposed to a performance based product like indexed universal life, IUL, or a traditional UL.  Term or return of premium term has a guaranteed level rate for a fixed period of time, but conversion options to a permanent plan without evidence of insurability is another key consideration, especially since so many people run into health problems in the 10, 20 or 30 years after their policy is taken out.

I will take a wait and see approach to American General.   They can prove their worth by proportionately crediting of their UL policy holders and expanding conversion options.

The problem with cheap term and internet quote factories

For cheap term, go online, Google “life insurance quotes”, click on the top search engine results, land into a life insurance quote factory, get the cheapest quote, talk to an agent briefly, get an application package by mail. Apply. Done.

Too bad the agent, having a different set of priorities, didn’t recommend the right carrier.  To give an example:

 Mr. Enterprise, age 46, with two children, wants a 20 year $500,000 life insurance policy in case something happens to him before his children grow up and graduate from college.  He goes on line and gets the cheapest term possible.

The years go by. Mr. Enterprise has had a successful career but gained weight and didn’t exercise.  At 63, he suffers a mild heart attack.  At age 66, his 20 year term period is ending, Mr. Enterprise would like a $100,000 permanent policy for estate planning, but his term carrier only offers one very expensive and limited universal life conversion option.

This is a better scenario:

Mr. Foresight, age 43, wants a 20 year $750,000 life insurance policy to cover his family to replace lost income in his working years, but also thinks ahead for estate planning contingencies.  His agent recommends two term carriers for conversion:

Genworth because “Term UL” has a guaranteed fixed rate universal life extension.  During the term period or when it ends, one may lock in that fixed rate.  The rate is fixed at the issue date.   That’s 2012 rates.

North American because of their excellent conversion options for Indexed Universal Life.  Mr. Foresight would really like to start permanent policy in the next few years to build cash value, but can’t swing it right now.

Mr Foresight decides on getting two policies: a $250,000 term with North American and a $500,000 term with Genworth.  When ready to get a permanent policy, if healthy he can shop for the best available on the open market.  However, if he has developed a health problem, he can go with either Genworth for the fixed UL rate or North American’s Indexed UL for building cash value, or both.

Term life insurance has two elements:

  1.   coverage during the term
  2.   options for permanent: that’s called conversion

Placing a quote request on a generic online life quote website could lead to an agent with a focus on the quickest sale, someone with no real knowledge of permanent life insurance, and possibly not authorized be your agent of record or for permanent life insurance.

Sometimes it may work out regardless.  With Genworth low price and high quality dovetails, but many other carriers like North American, Lincoln, Penn Mutual and Prudential would never make it into the discussion because their term premiums are a bit higher.   Unless you’re already all set for permanent life insurance, make sure you choose term insurance with permanent in mind.

Turning 70

About to turn 70?  Just turned 70?  70 is a very good milestone to finalize life insurance planning.


Current policy owners

Term policy holders:  Health not what it used to be?  Many term policies allow conversion to permanent to age 70, and the definition of age 70 usually is nearest attained age, meaning up to age 70 1/2.   There is no health evaluation for conversion.  Any agent can help on conversion.   Please contact me for details.

Permanent policy holders:  is it really permanent?  Do not assume your coverage will last a lifetime.  Most permanent policies sold over the last 30 years are universal life (UL), not whole life.  UL’s are tricky depending on their structure and cash value.  A great many will lapse for insufficient cash value.  Conduct a policy review to evaluate how long your policy is projected to last.  Request an in force illustration from your carrier.  It may be a better deal to replace your current coverage by transferring the cash value into a new plan that has lifetime guarantees.   Regardless, keep in mind cash value can be used to offset your premium payments.   This may be an appropriate strategy depending on the amount of cash value, and is often the best way to wind down the policy for those in failing  health.

Guaranteed Universal Life.   Companies are very competitive and willing to write coverage for people in their 70’s.

 

Term life insurance is not a good choice.  Term is less expensive because you will probably outlive it.  If  you need term life insurance, to pay off a debt or other obligations, I strongly recommend Genworth’s Term UL, because it automatically converts over to Universal life insurance to age 105 at a fixed rate.

West Coast Life Insurance Company merges out of existence

West Coast Life Insurance Company merged with Protective Life in 1997, and Protective has announced to life insurance agents that they will stop accepting applications on West Coast Life paper on December 1, 2011.  It’ll be all Protective Life from that point forward.  Protective did a similar thing with Empire General Life Assurance Company back in the 1990’s.  West Coast Life was begun in 1906 in San Francisco right before the great earthquake.   The company’s founders rightly considered that the West Coast of the US needed it’s own life insurance company, and it quickly prospered. Given the death toll from the great earthquake in 1906 was above 3,000, and remains the greatest loss of life from a natural disaster in California history, that tragic event undoubtedly motivated survivors to protect themselves with life insurance coverage.

West Coast Life policy holders will likely see their policy’s name changed to Protective Life in 2012.  There will be no impact on policy provisions, but name changes are not good.  It’s adds a potentially obscuring layer to the paper trail  for the beneficiaries and contribute to unclaimed life insurance, which has made the news this year in the life insurance industry.

For West Coast Life term policy holders, I strongly recommend you consider other options, especially if you may want or need permanent life insurance after your term coverage ends.  West Coast Life term policies, sold years ago, were initially strong for conversion: up to age 75 with a wide range of product options, including guaranteed universal life.   However during this Great Recession, Protective Life has sharply reduced term conversion options, and West Coast is in my bottom tier of carriers for conversion: very limited and relatively expensive permanent products.
